The prospect of a tax investigation by HM Revenue and Customs (HMRC) can cause significant concern for business owners. Software provider Sage has published a guide aimed at demystifying the process and offering advice on how to reduce the likelihood of an investigation, often with the assistance of an accountant.

HMRC has the authority to review a business's financial records to ensure correct tax payments. Investigations can cover a range of documentation, including corporation tax returns, self-assessment tax returns, VAT returns, PAYE (Pay As You Earn) records, and specific schemes like the Construction Industry Scheme (CIS) and IR35 regulations.

There are typically three types of HMRC tax investigations: a full enquiry, which involves a comprehensive review of all business records and may extend to directors' personal tax affairs if significant errors or evasion are suspected; an aspect enquiry, which focuses on one or more specific areas of the accounts, often triggered by an honest mistake; and random checks, which can occur without any suspicion of wrongdoing.

Submitting incorrect figures on tax returns is a common trigger for investigations. Other factors that can lead to scrutiny include consistently late filing of tax returns, operating within an industry identified as high-risk by HMRC (such as those known for cash transactions), and significant discrepancies in financial reporting compared to previous periods or industry norms. HMRC utilizes advanced data-mining tools to detect unusual patterns and potential compliance issues.
